More about make free space unallocated partition windows7
  1. So in disk management if you right click on the unallocated volume you should be able to create a new volume (partition). Does that not work?
  2. The unallocated space is exactly what you need to install a new operation system. The install procedure will create partition there and format it with a compatible files system, ext3 for example.
