I have an older MacBook with a 120 GB drive. I bought a 500 GB drive to replace it.

The original 120 will still boot and function, but it is failing.
I made a full backup using Time Machine to an external Backup Plus for Mac drive.

What can I do now? I basically just need to clone the OS to the new drive. Although a full clone would be awesome too.

SuperDuper will do the job - http://superduper.en.softonic.com/mac?ab=1

Put the new drive into a USB enclosure, do the clone, and then put the cloned drive into the Mac. With a newer Mac you could use any USB drive as an intermediary, rather than having to buy an enclosure, but older Macs won't boot from a USB drive.

Alternatively, you could put the new disk into the Mac, install OS X from a DVD, and then restore the Time Machine backup. Either way it's a simple process.
