I am using USB keyboard and mouse. When I boot Windows 7 setup from my USB stick, it goes to the first setup screen where you have to select the language and keyboard input type, at that point both the mouse and keyboard stops working, the lights on them goes off.

They work on the BIOS menu and on already installed Windows 8.1. If I select the UEFI boot option for the USB drive, it rather boots to my HDD OS.

If your motherboard supports it could you try a ps/2 mouse and keyboard.
Maybe there's an option in the bios to set usb devices as default, change that and see if it works.

I changed the Legacy USB Support option to Auto in the UEFI and then it worked. :)
