Resolution is a personal preference. I find that less than 1920x1080, 1920x1200, or 1600x1200, or similar resolutions to be limiting. If you play MMO games that need action bars, mini maps, quest logs, and your actual game on there then I find smaller resolutions hard to work with. If you are just playing side scrollers, FPS, or racing/sports games though I don't find resolution that much of a big deal as long as you are happy with the image and performance.

i play mostly fps games and racing .. is it true that using vga makes the games look crappy compared to DVI ?

DVI is an improvement over VGA. Just how much depends on your monitor and you.

When I switched to DVI on my old Dell LCD, I noticed a sharper picture with better color compared to VGA. Then again, I notice those things more than most people.

With low resolutions and low refresh rates there is very little noticeable difference between DVI and a VGA cable. You might notice it being a little bit clearer, especially if your VGA cable was low quality and you can see ghosting or fuzziness around sharp edges (which sometimes appears as a haze to the right of high contrast objects, like text). If you have problems like that then they can usually be removed by switching from VGA to DVI. Otherwise if you are switching to higher resolutions or were just replacing your equipment with newer gear and wanted to update . . . In that case it might end up the new monitor doesn't even have a VGA in anyway so you would have to get a new cable so you'd probably want to do right up to displayport if possible.
