Windows Movie Maker makes video small (screen-wise), and lowers quality

Hi, I've been trying to start up a YouTube channel, and I'm pretty much set up except for editing.
So, earlier today, I recorded a test video in Minecraft (the game I'm going to record the most). My setup is kinda weird (I have a 1280x1024 square monitor, but I have windowed Minecraft to "simulate" 1280x720. Hopefully I'll be getting a widescreen monitor sometimes soon though.)
It recorded in 720p60fps using Dxtory. The video looked absolutely perfect playing it locally with WMP. I uploaded the raw, unedited (~600 mb) file to YouTube. After processing, this was the result, which seemed to look alright.
Then, to see if I could reduce the file size, I ran it through Windows Movie Maker, didn't make ANY changes, and set it to output to the exact recording resolution, quality, and fps. The file size ended up at about ~60 mb, and I then uploaded it. The results were terrible.
So, my question is, does anyone know how to make WMM not "letterbox" it, and keep the original (or at least an unnoticeable change) quality?
I've tried other free software (kinda needs to be free, for now anyway), mainly Lightworks, but I can't seem to get that to work.

Vembutech, thanks for the answer, I tried it and it had no effect. What I did afterwards was created a custom configuration. I set the resolution to 1280x720, fps to 60, etc. But what made the difference was the bitrate, which defaulted to very low. I set it higher, and the video quality was MUCH better (albeit with a larger size, but that's to be expected)
