I have a laptop with little amount of storage on it. I'm not sure if I should get a new internal hard drive or get an external hard drive.

With external hard drive it seems like you can only have pictures, videos, and music. I don't have any of that, I need space for the games I want.

If I got an internal hard drive I know I could run my games but I think I would need to buy Windows 8.1 My laptop doesn't have a CD drive so I don't have a disk like you could with a PC.

Help would be much appreciated.

Changing internal HDDs does not require buying a new OS - the licensing is tied to your motherboard.

You would need to either clone the OS from the old drive to the new one, or re-install. You should be able to burn recovery discs (or a USB drive) from within Windows - this is a good idea to do anyway.

Putting software on a secondary drive is doable, but generally a bit annoying. USB also tends to be slow and could be removed at any time.

You wouldn't be able to install Windows 7 on an external hard drive, probably not even Windows 8 or 10 for that matter. On the other hand you can install games on an external hard drive, no problem at all but like Someone Somewhere said above external HDDs are normally slower than internal HDDs, the difference isn't very noticeable though.
