40GB might be cutting it a little too close for a Windows 7 installation. Try turning off the Windows backup if you have it on and installing and running CCleaner. CCleaner will free up any space Windows was trying to use for the backup and any Windows update files that are no longer needed.

40GB is TOO SMALL for a Win 7 install.
After all the current updates are run, a Win 7 install takes around 45GB (last time I checked).

Is this a 40GB physical drive, or a 40GB partition on a larger drive?

Well...you can continue to try to use a 40GB partition for your Win 7 install.
And keep seeing the same thing you are now..."insufficient disk space"

Or, you could fix the actual issue, which is...as the OS is telling you..."insufficient disk space"
