May be a faulty PS2 port or mouse.

PS2 or USB mouse? I have started machines without a keyboard and the BIOS would say something about it, but when ever I started one without a mouse it would boot into windows and then just after the color of the desktop came up a message would come up about no mouse.
Is there something in config.sys or autoexec.bat? Can you get in via safe mode? If you can run sysedit or msconfig to rem out some drivers.
"Restored windows twice" does that mean format hard drive first? Or does it have a regstry, config.sys, autoexec.bat with old hardware info from just using setup?
I just read your post a little more carefuly. Try hiting the esc key after the windows splash screen comes up (sometimes you may have to do it twice). You will be able to see the DOS messages, and a message could be coming up and at the end of the message it says "to keep going hit anykey" or something like that (they are hidden by splash screen) because there is possibly a message about a missing or corrupt file from sys.ini or win.ini. Good chance of this.
