Good afternoon,

What is the best way to manage machines where half are 98 and half are XP,
over time we will migrate all the 98 machines to XP. I have been
understanding Group Policy Management Console is only compatible with
XP/2003.

When using GPMC on the 2003 server and configuring policy settings to OUs,
will this still apply correct security settings to the 98 machines similar
to the XP machines?

You're kinda on the right track. GPMC (the management console program) is
compatible with XP and 2003. Group policy applies to 2000(server/pro), XP
(pro), 2003 server. Any setting that doesn't apply to 'downlevel' clients
will simply be ignored. Such as Remote Assistance (an XP/2003 feature) will
be ignored on any 2000 machine.

The 98 machines, you're kinda outta luck. Unless you feel like writing a
..POL file with poledit.exe and applying it manually to the computers (unless
it can be scripted and done via login script).

Good luck on your upgrade :)
