Windows XP Mode allows users to run Windows XP applications while using Windows 7, within a virtual machine. You can download it from Microsoft's website.
What are the Minimum System Requirements of Windows XP Mode?
To be able to run Windows XP Mode, your system should have:
-At least 2GB of Physical RAM
-At least 1GB of hard disk space (since the Windows XP Mode Beta download can be as large as 900MB)
-Virtualization-capable CPU
How do I know if my CPU is Capable of Virtualization?
Both Intel and AMD have released tools to help you determine this:
On the download page are two available files, 32_bit\VirtualWindowsXP.msi and 64_bit\VirtualWindowsXP.msi. Does the 32/64 bit variation apply to the operating system you are installing to, the version of Virtual XP, or both?
Put another way, if I am running Windows 7/64 and install the 64_bit\VirtualWindowsXP.msi, will I be able to run old 16-bit apps in a VirtualXP window?
If not, can I install 32_bit\VirtualWindowsXP.msi on top of Windows 7/64 and would doing so allow running 16-bit apps?
I believe that the installer is based on your OS that you are installing to, and regardless of whether you have a 32 or 64 bit system, you will effectively be running 32 bit XP in the virtual mode.

This is better than I could possibly have hoped for!
First, yes, I can install and run a 16-bit app in the VirtualXP window.
Second (and this is really cool!), I use an IPSec VPN client, TheGreenbowVPN Client (http://www.thegreenbow.com) and I find that opening a tunnel while "in" Windows 7/64, I can then access the remote system over that same tunnel using the 16-bit app in the VirtualXP window.
Anyone else limited to 256 ram in xp mode? Shows 4g in 7 and 256 in xp.
If the VirtualXP machine is hibernating (the default mode), you must shut it down. To do so, wake it up, click Tools -> Settings at the top of the window, click Close in the left pane and "Prompt for action" in the right. Back at the top of the VirtualXP window, click Action, select Shutdown and click OK.
Now, back in Windows 7, Start -> Windows Virtual PC -> Virtual Machines. Highlight your machine, click Settings at the top of the window, Memory in the left pane, and set as desired in the right pane.
