I'm installing a P4 3.0 and I have a question...is the grey rubber-like padding on the bottom of the retail heatsink/fan some sort of thermal compound? I installed the processor and had no results booting (no video or anything) and I removed the processor/hsf and the grey bit came off....is it necessary or could it be removed...perhaps replaced with thermal paste? I hope someone knows what I'm talknig about.

Yes that grey goop is a form of thermal paste. By the sounds of it, you didn't have the hsf very well attached, as usually heat and preasure will bond this stuff to bothe cpu and heatsink. Replace the compound with some good paste. Good luck.

Just leave it in place and reinstall the sink. The tear will "heal" when the CPU gets hot enough to make it soften.
