I took your advise and replaced the hard drive in the 266 that I gave to a
friend with a 4 gig hard drive out of another junk computer.
My question is after loading everything onto it there is 1.43 gig space
left, if I install SP2 which is 266 mb with it's back up will I still have
enough space left to do anything with this computer?
He will only be using it for e-mail and surfing the internet.

Not really.
4gb is considered by many the minimum for Windows XP with updates.
Anything else adds more to the space requirements.
You could install Windows on the 4gb drive and have another drive for
everything else.
Also the back-up can be safely deleted:
