Our PC is sooo far gone with viruses... etc, that we want
to wipe out the C: Drive and start over. But the XP Home
Edition disk will not run because it says that we have a
newer version on the computer already. If we put the
disk in the computer and "restart" it does not recognize
the disk until after it boots. We went to DOS and tried
to format the C: Drive (to kill it and then start from
the disk) but it would not let us format the C: Drive
because it said there was a process using the file.

We want to wipe out our computer but we need help.
Any suggestions?

Look at the section "Perform a clean install of Windows XP"

You also could have made a slipstream CD so you can repair XP after SP2 is
installed or install XP with SP2 integrated.
