Will Windows XP be able to read data from a hard drive which has been pulled from a Win98 PC. I ask this because I heard that Windows XP uses a different filing system rather than FAT32? Is this true?

If Win XP is formatted as Fat 32 - same as 98 ...
If it's NTFS, I don't think so.

Anybody - Is this correct?

WinXP can read data from any file system associated with Win9x. WinXP can use FAT, FAT32, <i>and</i> NTFS.

The limitation is that <i>Win9x</i> cannot read data off an NTFS partition without third-party tools.
